LegalZoom (NASDAQ: LZ) delivered a quarter in which the headline revenue figure held up better than the business beneath it. Non-GAAP earnings of $0.19 per share missed the $0.21 consensus and the $0.22 Earnings Whisper by 13.6%, even as revenue of $195.15 million edged past the $193.14 million estimate by 1.0%. Earnings grew 26.7% year over year, but revenue rose just 2.6%. That is a sharp deceleration from the 7% pace over the first nine months, and fourth-quarter guidance implies only about 1% growth. The central tension is that LegalZoom's subscription and expert-services strategy is working, but it is now running uphill against a customer-acquisition funnel that is deteriorating faster than management expected only three months ago.

The quality of the earnings growth deserves scrutiny. Non-GAAP net income rose only 1%, to $31.4 million from $31.0 million. Nearly all of the per-share gain came from a diluted share count that shrank to 168.9 million from 186.7 million, helped by $103 million of year-to-date buybacks and sharply lower RSU dilution. GAAP net income improved to $8.1 million from $4.5 million. Adjusted EBITDA of $50.0 million (26% margin) landed at the guided midpoint, though it benefited from adding back $5.8 million of restructuring costs tied to headcount reductions. Cash generation moved the other way: operating cash flow fell 26% to $39.9 million, and free cash flow dropped 27% to $34.1 million. Gross margin was a genuine bright spot, though the sources describe it differently. The release shows 71% versus 67% a year ago, while the call cited 73%, up from 71% in Q2 and 67% in Q1. In both versions, AI is handling a larger share of customer care, resolving roughly half of chats and a quarter of voice calls.

The operating split tells the real story. Subscription revenue grew 11% to $139.7 million, its sixth straight double-digit quarter. ARPU rose 9%, accelerating from 5% in Q2 and 4% in Q1, and human-in-the-loop subscription services grew about 17% to reach 49% of revenue. Transaction revenue, however, fell 14% to $55.5 million, worse than the high-single to low-double-digit decline management had guided. Business formations dropped 13% to roughly 110,000, compared with a 5% decline in Q2 and an 8% gain in Q1. Subscription units fell 5% after a 3% decline in Q2, and retention was flat at 57%. Management warned that weaker new-customer acquisition will eventually drag on subscription growth. That lag is the risk bears will focus on, because the subscription engine depends on the very funnel that is shrinking.

Guidance reinforced the shift. LegalZoom held its $800 million full-year revenue midpoint and narrowed the range to $797 million to $803 million. That midpoint, however, already reflects the Q2 reduction from earlier $815 million to $820 million targets. The more consequential change was cutting adjusted EBITDA guidance to $180 million to $185 million from $190 million to $195 million. Management attributed more than half of the cut to channel-diversification spending, about a quarter to costlier paid acquisition, and the remainder to expert-services and sales capacity. Its tone also changed. Q2's framing of a bounded search repricing gave way to an acknowledgment that discovery remains challenging and that diversification is not happening fast enough. The company is not assuming any Google recovery, and AI referral traffic growth slowed to about 50% quarter over quarter from more than 250% in Q2.

The catalysts are real but early. LegalZoom is an early adopter of Google's AI Mode ads and is running a Perplexity pilot. It has added virtual mail integrations in ChatGPT and Claude, and ChatGPT-sourced customers are showing higher lifetime value than traditional paid channels. Chase program sales doubled sequentially, and new partnerships with Amex Ads, LivePlan and TurboTenant broaden distribution. Business Manager subscriptions grew about 25% sequentially, and top-tier selection in a new tiered formation lineup jumped by more than half. With $181.7 million in cash and no debt, the company can fund these efforts, but they are explicitly coming at the expense of near-term margins.

Investors appeared to sense trouble ahead of the release. Earnings Whispers sentiment, measured as of November 3, fell from -0.30 to -0.63, a meaningful deterioration that moved from mildly negative to firmly negative. Price action was more forgiving. Shares at $6.69 were up 9.1% from the open after the August report and about 2.4% above the 200-day moving average of $6.53. They sat 6.2% below the October 22 inter-earnings high of $7.13, but well off the August low of $5.25. Momentum readings had already turned negative, so the stock entered the report holding gains that the fundamental news now challenges.

The bottom line is that LegalZoom's mix shift toward higher-value, expert-backed subscriptions is progressing, but this quarter showed that progress buying less cover than before. The EPS miss, the decline in non-GAAP net income on a per-dollar basis, the EBITDA guidance cut, and accelerating declines in formations and subscription units point to a business paying more to defend a smaller funnel. Until new AI and partner channels visibly replace lost search volume, the subscription strength looks more like a cushion than a growth driver.
