OFS Capital (NASDAQ: OFS) delivered another quarter of shrinking earnings power. Net investment income came in at $0.05 per share, missing the $0.07 consensus by 28.6% and falling 77.3% from a year ago. Total investment income of $5.94 million missed the $6.59 million consensus by 9.9% and was down 43.7% year over year. The headline miss is not the central story, though. That is the tension between a long-awaited monetization of the Pfanstiehl Holdings stake, which management called an inflection point, and an income stream that keeps contracting. The board held the quarterly distribution at $0.17, more than three times what the portfolio earned.
The quality of the quarter deserves scrutiny because even the weak result was flattered. NII per share has fallen in four straight quarters, from $0.20 in Q4'25 to $0.18, $0.08 and now $0.05. Total investment income has slid from $9.4 million to $5.9 million over the same stretch. Q3 included $206,000 of fee income, up from $14,000, and non-recurring repayment fees lifted the weighted-average performing yield to 13.1% from 12.1%. The realized yield was flat at 10.1%, which tells the real story. Average performing interest-bearing assets fell to $166.7 million from $210.3 million. Meanwhile, the effective cost of debt rose to 7.65% from 7.41% as cheaper borrowings were repaid first. The incentive fee is already zero and a base fee waiver is in place, so there is little expense cushion left.
The balance sheet took a larger hit. NAV per share fell 12% to $7.38 from $8.41, erasing Q2's gain. It is now down from $9.19 at year-end. The GAAP net loss was $0.86 per share. The main drivers were $6.8 million of unrealized depreciation on Pfanstiehl and $3.6 million of losses on structured finance securities.
Credit remains a concern, though the sources describe it differently:
The forward case rests on the October 5 transaction. A third party bought 56.62% of the SBIC subsidiary that holds the Pfanstiehl shares for $52.3 million, all of it distributed to OFS. That position had grown to roughly 35% of the portfolio at fair value, so the sale reduces a glaring concentration. It also gives OFS capital to redeploy into income-producing assets. Management widened the redeployment mandate to include:
Management also pointed to a partial refinancing of higher-coupon unsecured notes onto the cheaper credit facility. It said higher base rates should help its 91% floating-rate loan book.
The deleveraging is real. Debt fell to $154.4 million after a $20 million note redemption and $11.4 million of facility paydowns. Asset coverage improved to 164% from 154% two quarters earlier.
Bears have legitimate ammunition here. On October 26, Pfanstiehl sued in Delaware Chancery Court seeking to void and unwind the transaction, plus damages. OFS says it will defend the case vigorously but cannot estimate any loss. The catalyst that anchors management's more confident tone is therefore now contested. Two other details add to the uncertainty: no Q&A session was held on the call, and the adviser's assets under management slipped to $3.8 billion from $4.1 billion.
The market setup is more complicated than the miss implies. Investor sentiment is deeply negative at -0.71. Yet the shares have gained 21.1% since opening at $3.31 after the July report, reaching $4.01 heading into the release. That leaves them about 5.3% above the 200-day moving average and still near half of reported NAV. AVWAP trend readings are positive while price trend is neutral. Together these suggest buyers had been positioning for the monetization before the litigation and this quarter's NAV decline were fully known.
The bottom line is that OFS has converted a stranded concentration into $52.3 million of cash and a healthier balance sheet. However, the income engine is still contracting, credit quality has not stabilized, and the key transaction faces a court challenge. Until redeployment visibly lifts NII toward the $0.17 distribution, and the Pfanstiehl lawsuit is resolved, the rally rests more on the promise of a turnaround than on reported results.
